is it normal for water to be coming out of the hole in the adjust pipe? i watched the video on the reef octopus website of assembling the skimmer and no water comes out of the pipe when running in water.

The inner water level in that skimmer looks way too high? Looks like you are forcing the skimmer to collect instead of allowing the foam to dwell and then overflow naturally.

overall water height in skimmer is 8". I added two layers off egg crate as per a previous thread which made skimmer sit at 7". So based on your comment above, i should raise it even more?

5 small fish, some corals.

That's why. You do not have enough bioload to get the skimmer to work. 5 small fish are not going to produce the waste needed to make that skimmer run correctly. That's why you have to close the valve and run the skimmer high... you are forcing it to collect.
